Insurance-linked securities are securities whose payouts are tied to insurance losses, shifting catastrophe and other risk from insurers to investors. Catastrophe bonds are the best-known form, but the structure now also covers casualty and other liability lines.
An insurer or reinsurer sponsoring a deal sets up a special-purpose vehicle, which sells notes to investors and holds the proceeds as collateral. Investors earn a premium-linked coupon; if a defined trigger event occurs, some or all of the principal is paid out to cover the sponsor's losses instead of being returned at maturity. Triggers can be indemnity-based, tied to an index, or parametric, keyed to a measurable event like windspeed rather than actual claims.
The structure exists because traditional reinsurance capacity is cyclical and tightens sharply after large losses, so sponsors use ILS to reach pension funds, hedge funds and dedicated ILS funds directly. The common confusion is treating ILS as synonymous with catastrophe bonds; the category also includes collateralized reinsurance, sidecars and industry loss warranties, and has broadened well beyond property catastrophe risk. Parametric triggers introduce basis risk, where the payout and the sponsor's actual loss diverge.
Insurtech activity around ILS centers on catastrophe and exposure modeling, the data feeds and sensors that support parametric triggers, and platforms that handle placement, collateral tracking and fund administration for ILS managers, replacing what was a slow, spreadsheet-heavy corner of the reinsurance market.
